Dude, you're dating his sister. I can't tell you how many friends of mine dated girls in high school who had this problem. Some families are like that, and if you're into her, keep taking the high road until they respect you. A physical incident, even if he loses, will not really shatter his illusions of supremacy and even if they do, he won't stop being a dick to you. His family will also hate you, which could end things poorly for you and your girl.
You're better off convincing them you're a good guy through taking the high road. At the very least he'll still be a jerk, but not direct it at you.

Choke his ass out. Then help him on his feet when he wakes back up. The problem with people nowadays is nobody responds to intimidation. If someones being a prick, especially if they're younger than you then it's on you to teach them respect if nobody else will.
If you give in, lose your cool and do any sort of retaliation for his being an idiot, no matter what happens, he wins because you lost yourself and went again what you said was a moral code of yours. If you really want to show him what you can do, and get some frustration out, keep inviting him to your gym. Everytime he acts up, invite him out to the gym and handle it in a controlled environment. It could get your frustrations out, and it might make him a better person instead of a bitter person, which it might make him if you did it at home.
Besides, it sounds like you and your girl might be pretty serious (you talking about a possible future in-law). There's too much at risk to do it another way. She already told you she would get pissed, her parents wouldn't think to highly of you and it could mess a lot up. Invite him out to your gym with class. That's my opinion.

Dont let ANYONE touch you if they are showing Negativity towards you. People need to be taught respect sometimes. Better by you than some random psycho that this kid will eventually meet and treat like shiz. Not taking some kids crap is has nothing to do with showing weakness or "letting him get your goat or stooping to his level". Use your words son. You dont have to touch him to put things into perspective for him. Think of all the great Kung Fu/ Karate/ Jiujitsu/ Kickboxing legends you know of. would they just let some kid punk them? would they have to render the kid unconscious to teach him respect? Nope. If you're the mature 1, handle it in a mature way. If the kid gets stupid, teach him some sense. Letting someone disrespect you is bad for your spirit.
